Risk of ruin and catastrophic risk (Existenzrisiko)
Risk of ruin is the possibility that a loss pushes a household below its consumption floor and prevents recovery. Probability alone does not define it. A rare liability claim, permanent loss of earning capacity, or uninsured medical obligation can matter more than frequent small losses because the household cannot absorb the severity from cash flow or savings.
The catastrophe filter
For each risk, ask:
- What is the plausible severe loss, not only the average loss?
- Which income, legal liability, housing, or care need would it disrupt?
- Can savings absorb it without destroying the emergency reserve or long-term plan?
- Can the household rebuild afterward?
- Which party already covers part of it: social insurance, employer, contract, or another policy?
Expected loss is not enough
Assume a 0.2% annual chance of a €500,000 uncovered liability. The expected monetary loss is:
0.2% × €500,000 = €1,000 per year
That €1,000 does not describe household survivability. A household with €30,000 liquid wealth cannot self-fund the severe outcome. By contrast, a 20% chance of a €300 phone loss has a €60 expected loss but does not normally threaten the consumption floor.
